The net profit of Sensex companies has grown by 14 per cent in the June quarter of FY13, while the market was expecting eight per cent. Operating profit, on the other hand, has grown marginally below estimates at eight per cent. The rupee’s fall has played a big role in driving profitability for IT and pharma companies. Of the 30 Sensex companies, 11 have reported post-tax profit ahead of estimates, while numbers of five companies have come in below estimates. Earnings growth of the remaining 14 has been in line with expectations. The unprecedented growth of select companies has pushed up aggregate earnings growth rates. An example of this is the State Bank of India’s 137 per cent year-on- year growth in net profit. Likewise, Sun Pharma’s net grew by 59 per cent while TCS’s net grew by 34 per cent and Infosys by 33 per cent. Even for the Nifty companies, the story is similar. Nifty’s aggregate year- on-year PAT growth (excluding BPCL) of 16 per cent has come in way ahead of the market’s estimated nine per cent. Here too operating profit has come in marginally below estimates at nine per cent (Street estimated 10 per cent growth in EBITDA). This clearly indicates that there is a problem with profitability as demand is slowing and costs are not coming off substantially for companies. But the resilience in earnings suggests that Indian companies are adept at dealing with tough situations and will cut costs to stay profitable. There are several companies that surprised the Street with lower than expected earnings. According to Motilal Oswal’s analysis, companies with negative earnings growth are: Tata Steel (-60 per cent), Bharti Airtel (-37 per cent) Tata Power (-26 per cent), Hindalco (-23 per cent), Maruti (-23 per cent), Reliance (-21 per cent) and Sterlite (-9 per cent). While foreign currency debt has hurt the profitability of many, it has benefitted some positively as well. While those with high forex debt have seen their notional losses pile up, companies that export products and services have gained from the rupee’s fall. On the positive side, the earnings growth has been driven by players SBI, HCL Tech and Sun Pharma. Onthe back of strong order book, mainly in-house constructionprojects, Reliance Infrastructure

was able to grow fast in the last fewquarters. However, it is now felt byanalysts that the pace of growth willcome down as a result of low order bookand expected slowdown in execution.During the quarter ended June 2012,despite 14 per cent growth in electricalbusiness and 49 per cent jump ininfrastructure business, the company’soverall consolidated revenue grew byjust 4 per cent as the EPC (engineering, procurement and construction) andconstruction businesses, which accountfor half of the revenues, remained almostflat. Analysts believe that the trend couldcontinue this year. They also expectsome pressure on profitability in the nearterm. Hence, they are estimating netrevenues to decline in 2012-13 andprofits to come in the region of Rs 1,350-1,400 compared to Rs 1,587 crore in2011-12. Part of these concerns isalready reflecting in the share price, which at Rs 528 is discounting 2012-13estimated earnings by 9 times. However, given the muted near-term outlook, thestock is likely to lag broader markets.

JUNE QUARTER: POWER SAVESTHE DAYThough revenue growth during the Junequarter was lower than the Street’sexpectation, operating profits werebetter than expectations due to lowerfuel cost and other expenditure.Nevertheless, the profits at the net levelgrew by just 1.6 per cent as result ofhigher interest and depreciation costs.

The company’s Power businesswitnessed higher traction led by additionof new customers in the Delhi andMumbai circles. During the quarter, DelhiElectricity Regulatory Commission(DERC) approved tariff hike of 21 percent in addition to 8 per cent surchargeeffective from 1 July 2012. This ispositive for the division as it will reduceunder recoveries and improve liquidity. For the Mumbai power distribution

business, the tariff revision process isunderway and the company is shortlyexpecting approval from MERC torecover the regulatory assets, whichagain will ease the liquidity and profits.

While the Power business is still on astrong footing, pickup in the constructionbusiness and contribution from theinfrastructure business is essential todrive overall growth of the company. The capital employed in theinfrastructure business is Rs 7,800 croreand revenue generated in FY12 was Rs320 crore. This is also a reason for thecompany's low return on equity of just6.6 per cent in FY12. Most of theprojects, including the metro projects, have been completed or are at the finalstage. However, the contribution fromthese assets will take time. As a result ofcompletion of projects and lack of anymajor inflow of new projects, thecompany’s order book has come downto currently at about Rs 15,560 crorecompared to Rs 17,300 crore in theMarch 2012 quarter.

OUTLOOKSeveral projects in the transmissionsegment are operational. Out of the 11road projects, seven are operationaland remaining three will getoperational in the current financialyear. While these projects will add torevenues, the contribution toconsolidated revenues will bemarginal due to their size.

The revenue visibility is alsocoming down (order book is less than1.5 times its EPC revenue of FY12).

Analysts say that the companyhad earlier guided for constructionbusiness to generate revenues ofabout Rs 12,000 crore in FY13.

However, the management hasnow lowered the same to Rs 9,000-10,000 crore, which analysts believeis still on the higher side.

HDIL reported net sales of mere Rs210 crore which pulled down earningsto a dismal Rs 110 crore (-44% y-o-yand 32% below HSBC est). In absence ofany TDR sales and any projectcompletion; revenues were dominatedby FSI (Floor Space Index) sales in thelow ticket size Virar–Vasai region.EBITDA margin at 79% looked high dueto dominance of FSI sales, and inventorychange impact. We were surprised byHDIL’s quarterly disclosures, as itsearnings presentation did not disclose itsconsolidated balance sheet and cashflows. Mumbai market has been theworst performing during the past twoyears and start to FY13 has been equallybad (-46 % y-t-d and -40% y-o-y). Aprimary reason for the weakness hasbeen poor new launches (-78%y-t-d, -79% y-o-y). Unless there is a markedimprovement in government approvalprocess and resultant new launches, wedo not expect an upturn in the Mumbaimarket over the next 12 months, thereby

restricting volume uptake for HDIL. Ourrevised target price of Rs 71 (factoringearnings cut) and delay in FSI sales)implies a 60% NAV discount (pegged atone standard deviation below its 5-yearP/ NAV mean). While HDIL looks cheapat a price to book of 0.3x, a low ROE ofc5% makes valuation re-rating argumentweak. Underweight

Sun Pharma has increased its offerprice for Taro by 61% to $39.5 per shareto acquire the 34% stake it does notown. As has occurred on previousoccasions, Taro’s minority shareholdershave raised objections that may stall thedeal. Strategically, Sun would like tohave 100% control as managementbelieves it would bring operationalefficiency; hence, we think it may bewilling to pay some premium anddeviate from its extreme conservativeapproach towards acquisitions in thepast. Considering the Fougera-Sandozdeal as a benchmark and the potentialrisk we see to Taro's current earnings,we believe a further increase in the offerprice is possible, but anything beyond$66 per share is unlikely. Assuming apayout of $600 million to $1 billion forTaro, we estimate the acquisition couldbe earnings accretive for Sun by 5-10%.In this report, we analyse Taro's portfolioand highlight that price hikes have beensharp and concentrated. IN NEWSIN BRIEF

Press Trust of India

The world's largest miner CoalIndia (CIL) suffered productionlosses to the tune of 116 million

tonnes on account of delays inexecution of new projects, governmentauditor CAG today said.

Delays ranging from "one to 12 years"in execution of 32 projects under differentsubsidiaries of CIL entailed "loss ofproduction by 115.95 MT," Comptrollerand Auditor General of India (CAG) said inits report on "Allocation of Coal Blocks andAugmentation of Coal Production" tabledin Parliament today.
