MEMORANDUM AND RECOMMENDATION OF THE PRESIDENTOF THE INTERNATIONAL BANK FOR RECONSTRUCTIOI AND DEVELOPMENT

AND THE INTERNATIONAL DEVELOPMENT ASSOCIATIONTO THE EXECUTIVE DIRECTORS ON A PROPOSED

LOAN AND CREDIT TO INDIA FOR THEHYDERABAD WATER SUPPLY AND SANITATION PROJECT

1. T ne following memorandum and recommendation on a proposed loan andcredit to India is submitted for approval. The loan would be for US$10.0 millionequivalent and would have a term of 20 years, including 5 years of grace witha standard variable interest rate. The credit would be for SDR 63.9 million(US$79.9 million equivalent) and on standard IDA terms with 35 yeaxs maturity.The loan and credit would help finance a water supply and sanitation project inHyderabad, in the State of Andhra Pradesh (AP), and resettlement andrehabilitation measures related to the reservoir, which provides the additionalwater.

2. Background. The Hyderabad metropolitan area is the sixth mostpopulous urban area in India. The existing water supply is inadequate and theproblem has been exacerb¶ted by regional droughts from 1984 through 1987. Asa result, domestic water supply in recent years has largely been restricted totwo hours every second day. The health of the population, as well as thecommerce and industry on which the metropolitan economy depends, haveconsequently been put at risk. In addition, Hyderabad's sewerage systeM, whichcommenced operation almost 50 years ago, is seriously overloaded and now servesabout three times the number of people for which it was originally designed.This is despite the fact that only about 60% of the population of the seweredarea is connected to the system. Moreover, the existing sewage treatment plantis defunct and both inside and outside the sewered area of Hyderabad manyhouseholds, especially in slum areas, are without household latrines. As aresult of these sanitation issues, untreated sewage is being used for irrigationand many surface water drains and natural water courses are severely polluted,all of which has a very deleterious impact on the environment and on health.

3. Preyiou Bank Group Experience. The Bank Group began support forwater supply/sanitation projects in India in 1974 and through the end of FY 1989had approved lending for eleven projects in the sector, totalling US$804 millionin credits and US$93 million in loans. In addition, the Bank Group has assistedeleven urban projects, accounting for US$990 million in credits and US$44 millionin loans, and most of them have included substantial water supply and sanitationcomponents. None of these projects were in Andhra Pradesh.

4. Five of the urban and six of the water supply/sanitation projectshave been completed. The physical works financed through these credits and loanshave largely been implemented satisfactorily. Efforts to reduce costs throughmore appropriate designs have been increasingly successful, and several programsto develop, test and promote low-cost sanitation technologies have beenundertaken by state governments and the Bank/UNDP Technical Assistance Group.The major concern on the physical side has been unsatisfactory standards in theoperation and maintenance of completed facilities.

5. These problems are linked to difficulties in achieving in a timelymanner institutional and fin icial goals involving managemnent informationsystems, financial accounting ..fstems, and full or substantial cost recovery on

capital investments. The Government of India (GOI) shares the Bank Group'sconcern in these areas and collaborated with the Batik in a 1986 review ofexperience in the sector. Given the lessons of experience, more recent projectsare paying greater attention to: advancing the status of preparation at the timeof approval; ensuring the feasibility of project financial targets whilepromoting full cost recovery; the strengthening of key sectoral institutionsthrough more carefully designed technical assistance, training and managementinformation systems; and the use of Operational Action Plans for facilitatingproject management.

6. Rationale for Bank Involvement. The Bank seeks in its water andsanitation efforts in India to increase access to services of suitable quality,promote efficiency in the design and delivery of services, improve resourcemobilization and allocation, and strengthen key institutions. Bank support ofthe proposed project would closely follow that strategy. It would:(a) facilitate the financing of the works; (b) assist development of neededpolicy and financial discipline in the concerned agencies; and (c) introducepersonnel development and training in these agencies on a systematic basis. Theproject will have a useful demonstration effect because of Hyderabad's size andprominence.

7. Project Objectives. The major objectives of the project are to:(a) provide health and environmental benefits through improvements in watersupply, wastewater disposal and excreta disposal; (b) strengthen the management,technical and financial performance of sector institutions; (c) ensure theequitable resettlement and rehabilitation of those displaced by the Singur DamReservoir; and (d) support the preparation of future urbark and watersupply/sanitation projects.

8. Prolect Description. The project has six components: (1) theManjira Phase III Stage 2 scheme to transmit, store, treat and pump 135 millionliters per day (Mld) of water from the Singur Dam Reservoir; (2) therehabilitation and strengthening of the existing water system; (3) therehabilitation and strengthening (but not extension) of the existing seweragesystem, including the provision of additirnal sewage treatment works; (4) ahousehold latrine (low-cost sanitation) program; (5) the resettlement andrehabilitation of the people involuntarily displaced by the Singur Dam Reservoir;and (6) institutional strengthening through technical assistance to and personneltraining in the Hyderabad Metropolitan Water Supply and Sewerage Board (H}WSSB).The construction of the Singur Dam has been recently completed, apart from theproject, and the reservoir is now being filled.

9. The total project cost is estimated at US$140.6 million; the proposedIBRD loan of US$10.0 million equivalent and the proposed IDA credit of US$79.9million equivalent would together cover about 70% of the costs, net of taxes andduties, including all foreign costs and nearly 59% of the local costs beforeduties and taxes. The Government of Andhra Pradesh (GOAP) would finance afurther US$37.7 million and all taxes and duties, and the remaining US$0.7million would be financed by householder contributions to the low-cost sanitationprogram. A breakdown of costs and the flnancing plan are shown in Schedule A.Amounts and methods of procurement and disbursement, and the disbursementschedule, are shown in Schedule B. Retroactive'financing has been requested andis recommended for expenditures incurred, up to US$3.0 million, after December

31,, 1988 on emergency work carried out under the resettlement and rehabilitationprogram. A timetable of key processing events and the status of Bank Groupoperations in India are given in Schedules C and D. Maps are also attached.The Staff Appraisal Report No. 7501-IN, dated January 4, 1990, is beingdistributed separately.

10. A sed Actions. To facilitate project processing and implementation,* GOAP has: (a) appointed an independent Dam Review Panel (DRP) in consultation

with the Bank which has (i) reviewed, and made recommendations for actionconcerning, the safety of the Singur Dam, and (ii) reviewed the reliability of

* the planned drinking water yield from the Singur Dam; (b) developtd aresettlement and rehabilitation program (RRP) for those people involuntarilydisplaced by the Singur Dam Reservoir; (c) prepared a payment plan for thearrears due HMWSSB for standpost charges; and (d) furnished, for Bank review,model bid documents for use throughout the project and draft prequalificationand bid documents for critical priority contracts. The Bank has obtained thefollowing key assurances: (a) GOAP will implement measures to ensure the safetyof the Singur Dam and the reliability of drinking water yield from the damreservoir; (b) GOAP will implement the agreed resettlement and rehabilitationplan; (c) HWSSB will realize operating revenues sufficient to cover annualoperating and maintenance costs, plus debt service obligations; (d) GOAP willimplement the agreed payment plan for standpost arrears due HMWSSB; and (e) GOAPand HMWSSB will implement the project in accordance with a rolling two-yearOperational Action Plan, agreed with the Bank and to be updated annually inconsultation with the Bank. The execution of a Subsidiary Loan Agreement betweenGOAP and HKWSSB is being made an additional condition -of effectiveness. Theformal adoption by HMWSSB of a Training Plan, agreed with the Bank, would be acondition for disbursements against expenditure for the training of personnel.

11. Benefits. The project will increase the amount of treated watersupply available in non-drought years to Hyderabad city by about 23%. Becauseof the characteristics of the source of the additional water and trunk waterdistribution improvements included in the project, the project will also makethe water system less vulnerable to the worst effects of drought. Moreover, theproject will introduce a systematic approach to the reduction of water systemleakage and a corresponding decrease in the risk of ingress of pollutedgroundwater. The existing sewerage system of Hyderabad will also bestrengthened; this will improve service levels and reduce pollution and healthrisks. In addition, the project includes a low-cost sanitation program, which,together with an ongoing ODA-assisted low-cost sanitation scheme, willconsiderably reduce the practice of open-air defecation. Overall, therefore,the project will ameliorate substantially the risks that inadequate water supplyand unsatisfactory excreta and wastewater disposal pose for the environment andfor health. The project will assure the equitable resettlement andrehabilitation of those people displaced by the Singur Dam Reservoir.

12. Risks. The major risks to the satisfactory execution of the projectwould be: (a) an unproven planning and execution capacity in HMWSSB in the areasof rehabilitation and strengthening of water supply and sanitary seweragesystems; and (b) a possible lack of long-term political will to sustain tariffsat adequate levels. These risks would be addressed by the project's provisionof consultant technical assistance to aid the planning and design of therehabilitation of the water supply system and the .ewerage components. Project

implementation would also be enhanced by the project's provision of consultanttechnieal assistance to design and introduce a computer-based project managementsystem along the lines of successful experiences elsewhere in India. The tariffrisk will be addressed through systematic annual tariff reviews as provided Inthe Operational Action Plan for the project. The risks associated with theresettlement and rehabilitation program will be addressed through independentmonitoring and evaluation, joint GOAP-Bank review of the findings andrecommendations, and adjustment to tt.e program, to be agreed between GOAP andthe Bank, as may be indicated.

13. Recommendation. I am satisfied that the proposed loan and creditwould comply with the Articles of Agreement of the Bank and of the Associationand recommend that the Executive Directors approve the proposal.
