Many breakouts occur due to gap ups created by favorable earnings releases, which will be the highlighted theme in this quarter’s Stock Guide.

In this spring edition of the Stock Guide, we interview O’Neil Portfolio Manager Charles Harris regarding his thoughts on earnings season and how he handles the volatility of an earnings release. In addition, he’ll discuss how he manages his positions with regard to gap up and gap downs to help you better navigate earnings season.

With the volatility of earnings season, we never know how a company will report or how the market will react to earnings. That’s why an important part of portfolio management involves reviewing your stock holdings before earnings are reported and determining a plan of action for any scenario.

To learn more about the how to manage your portfolio during earnings season, we turned to O’Neil Data Systems Vice President and Portfolio Manager, Charles Harris. Charles joined William O’Neil + Company as a Data Research Analyst in 1997 and has been a portfolio manager since 2000. He participates in numerous research projects, including model book studies, and speaks at various IBD workshops.

Q: What specific things do you focus on during earnings season?I focus on the potential collective impact of several earnings reports on my overall portfolio. You cannot just look at one stock in a vacuum. Since anything can happen going into earnings, I tend to trim positions, especially if I’m heavily concentrated in a number of stocks and they’re all reporting earnings around the same time. I know that if things don’t go my way, I can get hurt especially if I’m on margin. From my own experiences, [stocks] all tend to fall at the same time, so portfolio management rules take precedence over your individual stock rules. If you cannot take the pain from a worst case scenario [all stocks gapping down on earnings], then you should scale back your positions. When you scale your exposure back, your worst case scenario becomes the fact that you’ll make less money than you could have if the stock responds well and I think that’s better than risking the chance of losing big if the stock responds poorly.

Q: What types of rules do you have to help you determine whether you’ll hold a position though an earnings release?My number one rule is that I need a profit cushion on the position. I’ll never buy a stock going into earnings. Assuming you own a position and doing well on the stock, I try to let the chart action dictate my decisions pre-earnings release. Earnings can go either way. Typically, if a stock is running up into earnings at new highs, I’m more likely to trim that position on the way up before they report because there may be more risk involved. If a stock has already pulled back into a logical support area, I have more confidence that it will work out.

Q: Are you looking for anything in particular from an earnings release? Like a big earnings surprise? Or increased guidance? To have conviction in a stock, it has to have great fundamentals and a compelling story. Fundamentally, the best case scenario is when the company beats estimates on top and

bottom line and then raises its guidance for the next quarter and year. If a company beats earnings but guides its estimates lower, that’s usually a negative. The market looks for more future earnings growth because it projects forward. Due to that, I’ll have more conviction if the company misses its current earnings, but raises its future guidance. If the company insiders are bullish on the company’s future, then there’s probably a good reason for its long term prospects.

Q: If you have an existing position and stock has a major gap up, how do you handle it?If I have a big position, I will typically trim my position into strength and look to reenter the stock at a better price if it corrects. Sometimes gap ups lead to bigger moves going forward. If it gaps up from an extended standpoint, then I’m more apt to sell. If the stock has been consolidating for awhile, and then gaps up, I’d be more likely to add to the position.

Q: If you have an existing position and the stock has a major gap down, how do you handle it?Normally, I’d like to see how the stock acts throughout the day. Ideally, the worst part of the day would be in the morning when the stock shakes out before coming back throughout the rest of the day. If it gaps down, but does not find any support and is looking to break lower, then I’ll be quick to pull the trigger to start scaling out of the position. Even if it eventually moves up later [in the coming weeks], you’ll capitulate and sell well before it rebounds. A gap down below a major support area, like the 50-day moving average, is a conviction killer.

Q: If you don’t have an existing position, how do you handle a major gap up on a big leading stock?I’ll buy a partial position during the gap up day. As the stock moves down a bit from its intraday highs, I’ll start to scale into the position more. If it stock moves up higher throughout the day, I’ll stick with my existing partial position. Over the coming days/weeks, I’ll try and add on a pullback to the 10-day moving average. If the stock doesn’t correct, I’ll need to wait for a little consolidation area before I get too aggressive with the position.
