Month Gone By – Markets

Economy

Indian equities (Sensex up 2.1%) stayed strong in February led by strong foreign inflows and better than expected Q3 earnings

season despite demonetisation. The month started on a positive note as there were no negative announcements on capital

markets in the union budget. RBI maintained status quo on the policy rates but surprised the market with the shift in policy

stance from “accommodative” to “neutral” signalling the end of the two year easing cycle. As a result,10 year benchmark yield

increased substatially by 44bps in February. Results for the election in 5 states to be announced on March 11 will be one of the

keenly watched event in the coming month

In February, the INR appreciated by 1.7% (vs. USD). Both Foreign

Institutional Investors (FIIs) and Domestic Institutional Investors (DIIs)

were buyers in the month, with net inflows of USD 1.5bn and 98mn

respectively. Among DIIs, Mutual Funds were net sellers of USD 8mn

while Insurance companies accounted for USD 105mn of inflows. FIIs

bought Indian debt worth USD 887mn in February.

Q3 FY17 GDP came in at 7% vs 7.4% in Q2. This was better than the

revised estimate of the market post demonetization. Index of Industrial

Production (IIP) declined 0.4% in December vs 5.7% growth in

November, partly led by contraction in manufacturing and consumption

demand. Manufacturing and consumer durables posted a decline of

2% and 10.3% respectively. Mining rose by 5.2%% while electricity

picked up to 6.3%. Consumer Price Index (CPI) for January came in

at a 5 year low of 3.2%, while the divergence in headline & core CPI

persisted. The drop in vegetable prices was seasonal while pulses were

down due to anticipation of strong Rabi output. The core inflation was

flattish at 5.1%. In contrast, the Wholesale Price Inflation (WPI) moved

up to 5.25% vs 3.39% in December led by fuel & power inflation

(18.14%) while the food inflation remained subdued (-0.56%). January

trade deficit came in at 4 month low of USD 9.8 bn led by positive

exports growth (4.3% YoY).

On the domestic front

State Elections: Voting concluded in states of Punjab & Goa with 70% and 83% voter turnout respectively. The results are

due on 11. In Uttar Pradesh (UP), the fifth phase of polling was completed with voter turnout of 57%. Note the first four

phases of UP polls saw voter turnout above 61%. Recall UP is India’s most populous state and a crucial one to monitor . Ut-

tarakhand also concluded voting in Feb with turnout of 68%.

Strong growth in household financial savings (including equities) in the medium term is expected on the back of (1) a fa-

vorable monetary policy for financial savings in the form of positive real interest rates, (2) favorable government policy on

financial inclusion and (3) unfavorable government policy towards black money including the recent action of demonetiza-

tion, which will likely divert household savings into financial savings, away from physical savings over a period of time.

On the global front,

• Thereisalsoagrowingbeliefthatglobalcentralbanksandgovernmentsmayexplore‘non-monetary’meanstorevivede-

mand as the policies of low interest rates and QE programmes (Quantitative Easing) have yielded limited success.

Equities can react in the coming months based on following events:-

• TheUSFEDmeetslaterthismonth.TheprobabilitiesofaratehikeareslowlyinchingupforthemonthofMarchitself,and

it is now above 50 pc. Any unexpected or out of turn move by the US FED can lead to corrections in the market, since the

markets may not be prepared for the same

• TherehavebeensomeremarksbythenewUSPresidentregardingtheDollarbeingtoostrong.Ifanyeffortaretobemade

to ensure that the US Dollar does not rise much from here, it could be good news for the emerging markets in general, due

to which foreign flows into India could also see uptick

• UnexpectedglobalanddomesticeventsderailedearningsinFY2014-16.Valuationsforthebroadmarketlookmorereason-

able in the context of earnings growth and bond yields. 60% of the net profits of the Nifty-50 Index does not depend on

India’s GDP growth as their revenues, profits and profitability largely depend on global factors and/or regulations—(1) global

GDP growth in the case of IT, (2) global commodity prices or profitability in the case of metals and oil & gas and (3) regula-

tions in the case of regulated utilities. Any major negative surprises in the case of earnings of the aforementioned sectors is

not anticipated.

• Corporateearningsgrowthtrajectorywouldbekeyfactortodeterminethepathofdomesticmarkets,especiallyafterthe

Demonetisation impact. With RBI cutting another 25 bps, it is believed that India’s cost of capital (COC) will also progressively

reduce especially as seen from bond yields. The consequent expansion in the ROCE-COC spread could be one of the drivers

of the next leg of re-rating in Indian equities.Operating leverage will likely support earnings once India crosses its potential

GDP growth, which will get more accentuated post FY17

Deal activity picked up in February with 14 deals amounting to

USD 1.8bn dominated by secondary market. This was largely led

by the Govt’s 2% stake sale in ITC (USD 993mn). Govt’s 5% stake

sale in Bharat Electronics (USD 253mn) via OFS and Providence’s

3.3% stake sale in Idea (USD 192mn).

YTD FIIs and DIIs are buyers to the tune of USD 1.3bn and USD

795mn respectively.

Debt Market OutlookRBI in its monetary policy on 8th February kept rates unchanged. It surprised the market by changing its stance from accom-modative to neutral against the expectation of a dovish policy. The 10 year Gilt yield rose sharply from 6.40% to 6.87% during the month.

Inflation: The Committee is of the view that the persistence of inflation excluding food and fuel could restrict further downward movements in headline inflation and trigger second-order effects. Favorable base effects and lagged effects of demand compres-sion may mute headline inflation in Q1 of 2017-18. Thereafter, it is expected to pick up momentum, especially as growth picks up and the output gap narrows.

Moreover, base effects will reverse and turn adverse during Q3 and Q4 of 2017-18. Accordingly, inflation is projected in the range of 4.0 to 4.5 per cent in the first half of the financial year and in the range of 4.5 to 5.0 per cent in the second half with risks evenly balanced around this projected path.

RBI has highlighted three significant upside risks to inflation. 1) Hardening profile of international crude prices; 2) Volatility in the exchange rate on account of global financial market developments; and 3) Fuller effects of the house rent allowances under the 7th Central Pay Commission (CPC) award which have not been factored in the baseline inflation path

Growth: Growth is expected to recover sharply in 2017-18 due to pick up in consumer demand which was held back by de-monetization, restoration of economic activity in cash-intensive sectors such as retail trade, hotels and restaurants, and trans-portation, as well as in the unorganized sector and demonetization-induced ease in bank funding conditions has led to a sharp improvement in transmission of past policy rate.

The emphasis in the Union Budget for 2017-18 on stepping up capital expenditure, and boosting the rural economy and afford-able housing should contribute to growth. Accordingly, GVA growth for 2017-18 is projected at 7.4 per cent, with risks evenly balanced.

India GDP growth for Q3 FY17 came in at 7.0% tad lower than prior print of 7.4% warding off fears of note ban on growth. The annual GDP growth estimate for FY17 has been pegged at 7.1%, higher than earlier estimate of 6.8%. Higher growth was attributed to better agro sector and manufacturing growth.

In the Union Budget, gross borrowing and net borrowing is pegged at Rs5.8 lakh crore and Rs 3.48 lakh cr respectively. RBI’s neutral stance has dashed the hopes of an interest rate cut going forward. 10 year benchmark yields may trade between 6.75%-7.25% in the near term.Market will expect RBI to continue its accomodative policy stance given the external situation. 10 year benchmark yields may trade between 6.25%-6.50% in the near term.
