MARKET UPTICK: 2016 REBOUNDS AFTER DOWNSWING

Fiscal 2016 continued another year of surging mergers and acquisitions (M&A) activity for federal contractors as companies sold or consolidated divisions to increase profits despite an uptick in overall spending from fiscal 2015 to fiscal 2016.

The sixth annual BGOV200 Federal Industry Leaders Study ranks the top 200 vendors by value of prime, unclassified contracts awarded by U.S. agencies in fiscal 2016. It analyzes the top contracts at 24 agencies and departments, and in 27 different purchasing categories.

This BGOV200 report focuses on companies and broad trends in the market. A future report will highlight agency and category trends. The BGOV200 explores the contract dynamics of the past year and how successful contractors have performed. The study finds:

Total contract spending in fiscal 2016 was $477.8 billion, an eight percent increase from $441.6 billion in fiscal 2015. The share of total government obligations won by the top 200 was 63 percent, the same as in fiscal 2015.

Overall, 122 companies increased their rankings, 64 decreased, 14 remained the same, and 31 companies entered the list.

Contract consolidation will continue, as government agencies continue to expand category management initiatives and concentrate spending through select number of contracts that the government is labeling as "best in class."



Budget Status Quo

As has become routine, Congress passed an omnibus spending — this time valued at omnibus $1.1 trillion — after having funded the government through a continuing resolution for several months, delaying the decisions and certainty contractors need to make strategic decisions.

The Defense portion of the omnibus spending measure appropriated $566.6 billion, $5.1 billion less than requested and $18.9 billion more than enacted in fiscal 2015. That amount includes $58.6 billion in Overseas Contingency Operations (OCO) funding, $7.69 billion more than requested and $5.3 billion less than enacted in fiscal 2015. It also included $518.5 billion for nondefense programs.

Budget Versus Contract Obligations

Fiscal 2016 contracting dollars increased $36 billion from the previous year. As noted before BGOV200, while both congress and the president decry the caps imposed by the Budget Control Act, in the end they modify the spending caps slightly and leave them in place.

Market Movers

The vast majority of purchasing categories highlighted in the BGOV200 had an uptick in fiscal 2016: Spending grew in 19 categories, and declined in 8 others. The largest rise was for aircraft production and equipment, which increased by $10.5 billion to $36.3 billion. Companies such as Lockheed Martin Corp. (No. 1), Boeing Co. (No. 2), and Northrop Grumman Corp. (No. 5) — all of which increased their contract obligations in 2016 by at least $1 billion — were able to ride that wave.

Mergers and Acquisitions

M&A activity among federal contractors contributed to the overall M&A market’s levels in 2016.

A large portion of the M&A activity in the government sector is attributable to a shrinking pot of dollars available to maintain legacy IT systems and heightened competition for lower-margin work that has set off a wave of mergers, acquisitions and divestitures.

Bloomberg Government highlighted 209 transactions in the federal space in 2016 through our M&A Dashboard, with a combined purchase price of almost $584 billion. Target companies were acquired for their government work as many contractors looked to buy access to customers through acquisitions instead of growing organically.

The majority of deals were so-called tuck-in deals, where a business adds complementary pieces to the larger company. However, in terms of dollar value, portfolio-shaping deals, which add or remove offerings that are complementary to – but outside of – the acting company’s current or planned area of focus, had thelargest market impact. Others included market focus deals, which refine the overall focus of the company.

Some contractors used M&A for inorganic federal marketplace growth to grow their existing federal market presence. For example, Leidos Holdings Inc. (No. 10), which closed one of the biggest deals in fiscal 2016 when it acquired Lockheed Martin Information Systems & Global Solutions division, increased its ranking by nine slots.

Other companies looked to enter markets or make federal contracting a more significant part of their revenue stream. For example, KBR Inc. (No. 46), an engineering, construction, and services company expanded its information technology market presence by acquiring Honeywell Technology Solutions.

A number of large deals were announced or were still pending in fiscal 2016 that will continue to reshape the market. Rankings on the BGOV200 are based on the state of the market at the end of fiscal 2016, so any deals that were completed in the start of fiscal 2017 are not reflected in this year’s rankings.



Category Management

In last year’s BGOV200, Bloomberg Government analyzed the focus on MACs and continued contract consolidation. This trend accelerated in fiscal 2016 and is likely to continue as the government's strategic approach to improving the federal acquisition system by funneling spending obligations to contracts that are identified as best-in-class continues.

Anne Rung, the administrator of the Office of Federal Procurement Policy, and catalyst for category management initiatives that aim to reduce duplication and keep costs low, departed the government sector in fiscal 2016. That is probably considered a setback for category management, but given the momentum gains the initiative has garnered throughout the past few years, it is likely to lose pace in fiscal 2017 and beyond.

Thousands of single-award and definitive contracts are at risk of being consolidated onto a smaller number of MACs through the category management initiative. Category management now includes 19 buckets, with 10 for nondefense agencies, including IT, professional services and transportation.

Contractors can expect greater contract consolidation as the government doubles down on category management, and competition to get on the mega-MACs used by the initiative will be fierce.

Moving Forward

Topline funding for fiscal 2018 still has to make its way through Congress, but the $4.1 trillion budget proposal from President Donald Trump would include $1.7 trillion in cuts to mandatory programs over 10 years and slash domestic programs by 10 percent in 2018.

The Trump administration is making information technology modernization a key initiative and the budget proposes an uptick to $95.68 billion in fiscal 2018, from $94.09 billion in fiscal 2017. To further promote modernization efforts there also will be $228 million in revolving funds set aside and managed by the General Services Administration to assist with efforts. The revolving funds a long-term and self-sustaining funding source solution. They will be accessible for agency use with a contingency agreements that agencies pay back savings to the fund that are assumed from modernization projects.

The departments of Defense, Veterans Affairs and Homeland Security, and Social Security Administration are among the few select agencies who are slotted for increases in the President's proposed budget plan. All other agencies would see a reduction, including major reductions of over 20 percent at the departments of Energy, State, Agriculture, and Environmental Protection Agency.

2017 BGOV200 Methodology and NotesThe BGOV200 Federal Industry Leaders 2017 Study ranks contractors by the value of their prime, unclassified government contract obligations in fiscal 2016. The information in this study is drawn from Bloomberg Government’s proprietary federal procurement database. Our rankings cover unclassified work in fiscal 2016 at the 24 agencies and departments that report their contract obligations to the Federal Procurement Data System-Next Generation (FPDS-NG), the government source from which BGOV derives its data.

Rankings are also provided for each of 20 categories of purchases based on the Defense Department’s Taxonomy for the Acquisition of Services and Supplies & Equipment.1 Bloomberg Government used the Defense Department’s nine top-level services portfolio groups for its services categories. We split the department’s seven top-level supplies and equipment portfolio groups into 18 supplies and equipment categories. We provide rankings for all nine services categories and 11 of the 18 supplies and equipment categories.

This study covers only prime contracts — those in which companies have direct relationships with the government — and not subcontracts. The spending totals for the Defense Department comprise contracts at the Army, Air Force, Navy and 20 other defense agencies. Spending at each of those components is also reflected in the Defense Department totals.

We also rank all nondefense cabinet departments and the four independent agencies that spent the most on procurement: the Environmental Protection Agency, the General Services Administration (GSA), the National Aeronautics and Space Administration, and the U.S. Agency for International Development.Rankings are for contracting agencies, rather than funding agencies. Nearly half of the contracts issued by the GSA and more than a quarter of those issued by the Interior Department are funded by other agencies. GSA and Interior provide contracting services to those agencies for a fee.

Joint ventures are listed separately from their parent companies when they don’t have a single majority parent company. For example, United Launch Alliance LLC is a 50-50 joint venture of Lockheed Martin Corp. and Boeing Co. United Launch Alliance is listed as a separate company (No. 30). Joint ventures for which one parent company owns 51 percent or more are rolled up to the majority parent company.

Federal procurement officials can retroactively update the government’s contract data system for up to five years.Contract awards, or obligations, reported by the government for fiscal 2016 don’t match contract revenue reported by companies to the Securities and Exchange Commission. Differences in how companies report revenue from subcontracts and joint ventures also affect the totals.Rankings are based on net contract obligations. Prior-year rankings and dollar totals referred to in this analysis are for fiscal 2015 as of May 2016, when the BGOV200 2016 rankings were compiled. Data as of that date reflect corporate structures in place in fiscal 2015.

Dollar amounts and their assignment to agencies and product/service categories are as reported in the FPDS-NG. Inconsistencies in FPDS-NG reporting can occur.

Bloomberg Government scrubs federal procurement data to eliminate duplications and errors, to roll up subsidiaries with their parent corporations and to organize the data for ease of analysis, but generally avoids altering reported categories, which agencies sometimes correct.

Unreported data weren’t included in the rankings. Federal agencies don’t have to report contracts valued at less than $3,500, although they often report purchases below that threshold. Most intelligence agencies, Congress, the federal judiciary, the U.S. Postal Service and some other quasi-governmental or independent agencies don’t report their contract data (such as the Tennessee Valley Authority and FDIC). In December 2012, certain Federal Acquisition Regulation reporting requirements changed so that resale activity is no longer reported through FPDS-NG. This particularly effected the Defense Commissary Agency (DECA) and the food category.

Classified contract actions are generally not reported to the FPDS-NG, because the system isn’t approved to handle classified information.

Mergers and acquisitions completed in fiscal 2016 are included in contractor totals. For example, Leidos Holdings Inc. (No. 10), which closed one of the biggest deals in fiscal 2016 when it acquired Lockheed Martin Information Systems & Global Solutions division, increased its ranking by nine slots.

Rankings for the prior year are those published in the BGOV200 Federal Industry Leaders 2016 Study, to ensure consistency in reporting and to reflect corporate structures in place in fiscal 2015. Reported contract totals for fiscal 2015 have fluctuated for many companies in the intervening period.

Private equity-owned companies have their own listings. BGOV200 companies that are owned by private-equity firms or for whom private-equity firms are the majority shareholders are listed individually.

Unnamed foreign contractors, unknown vendors and consolidated entries aren’t included, though spending totals for agencies and categories include contract obligations assigned to them.

All reported trend data is inflation-adjusted using Bureau of Labor Statistics Consumer Price Index multipliers and are in constant 2016 U.S. dollars.
