OnChina'sRecentEconomicSlowdown byJustinJinorioonMonday,December12,2011at2:38am Thisisanaturaleconomiccycleresultinginamostlikelyshorttermrecession forChina.DuringthelastfewyearsChina'sboomingeconomywasproducingand exportinggoodsatanincreasingrate,butaswithallphasesofeconomicexpans iontherecomesatimewhensurplusescreatearecession.Whatisgoingonhere, inconductionwiththeEuropeancrisis,isthatChinahastoomuchsupplyinre sultofreachingthepointwhereglobaldemandcannotkeepupwithit,whichmea nsthatglobaleconomiescannotaffordtobuyalloftheChineseproducts,nord otheyevenwantthem.Thissurplus,orexcessinventory,willleadChinatocut backonproduction,whichalsomeansensuinglayoffsinconjunctionwithlower pricescomingoutofChinainordertogetridoftheirexcesssupply.Thisisw hathappensinrecessions,andtheynormallyruntheircourseuntilanumberof thingshappentosetuparecovery.First,theexcessgoodshavetobeallocated ,andiftheycan'tbe,becausethereisnolongerdemandforthem,companiesmu stbeallowedtogobankruptsocapitalcanbeacquiredandallocatedtothoses ectorswheretheyaremostuseful,orinotherwords,wherethereisdemand.The problemisChinahasagovernmentcontrolledeconomywhoisinvolvedinthedec isionmakingprocessconsiderablyinhowtheirproductsaremade,allocated,and howmuchistobeproduced.Thiswill,withoutdoubt,slowdowntheirrecovery, becauseonlytheincentivescreatedinafreemarketcanmovecapitalaroundto whereitismostneeded,andonlythecompetitioncreatedinafreemarketcan createtheincentivesneededtocreatetheseproductsatthecheapestpossiblep ricefortheconsumerandallocatethemeffectivelyandefficiently.China'seco nomyhasbeensaidtohavebeenopenedupinrecentyearscreatingmoreeconomic freedom,butletsfaceit,noonereallyknowsforsurehowfreeitis,whatth eiroutlookonwhatfreeis,andwhetherornotthechangestheyhavemadewill beenoughtobeabletostormoutofthisrecessionwiththerapidgrowthseeni mmediatelyfollowingtheminfreemarkets.Thiswillbeaninterestingtestfor China,butinmyopiniontheywillstruggletoovercomethishurdlesimplybecau seoftheirlackoffreedomandincentivetoreadjusttheirproductiontomeatp opulardemandinanefficientway.InRussia,forexample,shortagesandsurplus eswherequitecommonandveryproblematic,notbecausetheyhadtoomuchortoo littleofthegoodsinquestion,butbecausegovernmentcontroloftheeconomy, andmorespecificallytheirpricecontrolsandproductionquotas,werenotonly inefficient,theyalsocreatedasituationwheretherewerenoincentivesfora nybodytoactcompetentlyintermsofproductionandtheallocationofthosegoo dsproducedtowheretheywereindireneed.Ifyouwereabusinessmangettingp aidthesameamountforyourgoods,nomatterwhereyousoldthem,youhavenoi ncentivetotransportthemtoplacesthatmayinconvenienceyoualthoughthosec onsumersmaybewillingtopaythehigherpriceforthesegoodsinresultofsho rtagesandtheirdireneedofthem,butsincethegovernmenthasplacedaceilin gpriceonthegoodsinquestion,theyhavenochoicebuttosuffertheconseque ncesofpoorgovernmentalpolicy.Aperfectexampleofthiswasthegasolinesho rtagesintheU.S.duringthe1970s,whenapriceceilingwasputongasfortwo yearscreatingmassiveshortagesandridiculouslylonglinesatgasstations.T heseshortagesweren'tcreatedbyashortageofsupply,infact,theU.S.actual lyboughtmoregasinthosetwoyearsthentheyhaseverpurchasedbeforeinall itspreviousyears.Itwasthepriceceilingwhichcreatedtheshortagebytaki ngawaytheincentivesforthesebusinessestotransportgaswhereitwasmostn eeded,andontopofthat,thelackofcompetitionitcreatedledthesebusiness estostayopenalmosthalfaslongastheynormallywouldbefore. ThisisanaturaleconomiccycleresultinginamostlikelyshorttermrecessionforChina.DuringthelastfewyearsChina'sboomingeconomywasproducingandexportinggoodsatanincreasingrate,butaswithallphasesofeconomicexpans

iontherecomesatimewhensurplusescreatearecession.Whatisgoingonhere,inconductionwiththeEuropeancrisis,isthatChinahastoomuchsupplyinresultofreachingthepointwhereglobaldemandcannotkeepupwithit,whichmeansthatglobaleconomiescannotaffordtobuyalloftheChineseproducts,nordotheyevenwantthem.Thissurplus,orexcessinventory,willleadChinatocutbackonproduction,whichalsomeansensuinglayoffsinconjunctionwithlowerpricescomingoutofChinainordertogetridoftheirexcesssupply.Thisiswhathappensinrecessions,andtheynormallyruntheircourseuntilanumberofthingshappentosetuparecovery.First,theexcessgoodshavetobeallocated,andiftheycan'tbe,becausethereisnolongerdemandforthem,companiesmustbeallowedtogobankruptsocapitalcanbeacquiredandallocatedtothosesectorswheretheyaremostuseful,orinotherwords,wherethereisdemand.The

problemisChinahasagovernmentcontrolledeconomywhoisinvolvedinthedecisionmakingprocessconsiderablyinhowtheirproductsaremade,allocated,andhowmuchistobeproduced.Thiswill,withoutdoubt,slowdowntheirrecovery,becauseonlytheincentivescreatedinafreemarketcanmovecapitalaroundtowhereitismostneeded,andonlythecompetitioncreatedinafreemarketcancreatetheincentivesneededtocreatetheseproductsatthecheapestpossiblepricefortheconsumerandallocatethemeffectivelyandefficiently.China'seconomyhasbeensaidtohavebeenopenedupinrecentyearscreatingmoreeconomicfreedom,butletsfaceit,noonereallyknowsforsurehowfreeitis,whattheiroutlookonwhatfreeis,andwhetherornotthechangestheyhavemadewillbeenoughtobeabletostormoutofthisrecessionwiththerapidgrowthseenimmediatelyfollowingtheminfreemarkets.ThiswillbeaninterestingtestforChina,butinmyopiniontheywillstruggletoovercomethishurdlesimplybecau
